I've stayed in four different hostels in Israel, and the Abraham Hostel was by far the best because of the amenities, service and location. I stayed here for just over two weeks in a mixed 10-person dorm, and could have stayed longer without complaint.
The rooms are basic but clean. The location is very good and the stuff is very friendly and helpful! Breakfast was included. The atmosphere in the hostel is really nice. Free tours to the old city are organized. I Can only recommend it!

Staying in the old city is great if you are solely interested in the religious sites. The old city is very quiet in the evening and most restaurants and bars are active in the new city center, which is right where Abraham Hostel Jerusalem is located.
From Abraham to the old city you can either walk 15-20 minutes or take the tram for 2 stations.
